Chapter 1
System thinking in the field of management
Chapter 1 attempts to describe key principles of system thinking
and substantiate its applicability in dynamic decision making. The
dynamic decision making environment is characterized by interrelationship of decisions represented by a limited set, quickly changing
environment and real-time decision making. Rationality of decision
makers (decision makers, hereinafter referred to as DM) is considerably restrained. This point may be exemplified by classical studies
related to decision making within dynamic systems: D. Drners city
management model and The Logic of Failure, B. Bremers fire
team management model, econometric model of national economy
proposed by D. Broadbent and B. Aston, etc. Major reasons why
decision making within a dynamic environment is usually not efficient have been identified including misperception of feedback and
delay effects, simplification of reality and use of data on a sample
basis, indeterminacy and complicity of the environment, decision
making in a time constrained environment, etc. One conclusion of
this investigation is that the conventional problem analysis is not
applicable to dynamic decision making environment. Furthermore
whereas the approach of decision makers is based on linear perception, more profound studies and analyses are required reaffirming
the paramount importance of the feedback role and delay effects.
Chapter 1 proceeds with a description of assumptions necessary
for development of the integrated feedback and systems thinking
concept, assumptions, that have their origin in engineering disciplines and have exerted influence over all kinds of research areas including cognitive psychology, economics and management science.
A hypothesis has been developed that feedback loops are determinative for system behavior and learning. This hypothesis finds extensive
application in modern management practice. Therefore the author

paradigm social realm is perceived as a complex of sophisticated social systems with non-linear behavior and usually with non-obvious/
counter-intuitive dynamics.
In the following section a concept of counter-intuitive behavior of
social systems is introduced and analyzed with a view to inquiring
into the grounds and origin of this phenomenon. Counter-intuitive behavior is understood to mean a managerial action taken to
improve the situation which instead of this causes adverse effects
(so called side-effects). Among the fundamental reasons for this
phenomenon is so-called DMs linear thinking paradigm resulting
in inadequate corrections made to the system causing adverse side
effects. Thus, the conclusion is that successful management of complex systems requires understanding of their feedback-based functioning mechanism. The author suggests that dynamics of complex
systems behavior are generally represented by interaction of the two
feedback types: a reinforcing (positive feedback loop) and a balancing
one (negative feedback loop).
The next paragraph proceeds with a description of the role of DMs
mental models in organizational management. The author makes a
hypothesis that since all decisions are made on the basis of intellectual
(mental) models, development of superior models shall contribute to
a cutdown on a number of typical managerial errors. A mental model
is understood to mean a specific socio-cultural and individual filter allowing interpretation of information on managerial problems/situations.
The point at issue is that the information received may change DMs
mental models (i.e. behavior as well) due to double loop learning (in
reliance on Chris Argyris writings, who is a representative of the cognitive management psychology school). Some analysis instruments,
e.g. mental maps created on the basis of causal loops diagrams, allow
us to introduce necessary corrections into DMs mental models and to
adjust them flexibly in response to constantly changing environmental
conditions. Thus we arrive at the conclusion that the dynamic system
analysis is a valuable tool which offers the possibility to accommodate
would-be results of decisions made and different side effects as well as
to work out relevant long term forecasts.
The last section of this chapter outlines the development of system
dynamics as a separate discipline area starting with Jay Forresters case
studies on corporate management, building of the national economy
model as well as the global humankind development scenario and
eventually providing brief outline of modern representatives of this
discipline. System dynamics approach is a simulation modeling method

The basics of system dynamics: casual loop diagrams
Chapter 2 outlines key concepts and instruments of system dynamics along with the structure and behavior of complex systems.
The beginning of this chapter deals with the concepts of a system,
a model and simulation modeling and obviously the advantages
of simulation models. The ensuing sections of the chapter proceed
with the dynamic system analysis methodology, which includes the
concept of social systems, encompassing many variables and interacting with each other via negative and positive feedback loops.
Bounds of social systems, their quality/quantity indicators and finally application points are also determined, specified and described.

Chapter 3
Feedback in organizational management: management based
on increasing returns effects
This chapter deals with different applications of casual loop diagrams in the field of strategic organizational management. One of
the conclusions is that in the framework of modern postindustrial
economy competition nature and rules are considerably different
from what they were before due to the consequences of the law of
increasing returns. Increasing returns are understood to mean a situation when proportional increase in all available resources leads to
even stronger expansion of production. The author presents some
examples of how effects of increasing returns can be applied to
business management, being successfully exploited by some leading
companies via aggressive growth strategies. Some consequences of
increasing returns including learning curve effect and system lockin capability are analyzed in more detail.
The chapter proceeds with the analysis of path dependency effects
and system lock-in. QWERTY-effects are examined in the context
of the path dependency framework with analysis of their emergence
history, examples of system lock-in to inefficient technology and
corresponding case studies. The conclusion is that market participants are rarely able to create path dependencies on their own
intentionally (rather it is mostly a stochastic process). A separate
paragraph is dedicated to analysis of competitive battle between Microsoft and Apple to illustrate a particular business case when increasing returns effects and market lock-in were successfully applied
in strategic management practice.
The next section of Chapter 3 is followed by description of the
companys typical growth cycle decomposed on a number of specific so-called growth accelerators generated with the aid of positive
feedback loops based of increasing returns effects. The author draws
the conclusion that casual loop diagrams are considered to be an
effective modeling tool for growth accelerators analysis and their
application to strategic management research. Further sections of
Chapter 3 deal with a description of the generalized company growth
management model based on standard growth accelerators. The most
common business growth accelerators, listed below, are examined
in detail:

From casual loop diagrams to simulation models
Chapter 4 analyses how causal loops diagrams can be converted
into quantitative system dynamics models. The concept of stocks
and flows is introduced. The author argues that despite certain advantages of casual loop diagrams analyzed in the previous chapters,
they cannot be used to build quantitative models and thus to predict
system behavior. The author arrives at the conclusion that 1) capabilities of such diagrams are limited and 2) it is beneficial to use
stocks-and-flows diagrams. The stocks and flows concept may be
applied to any phenomenon in the field of management which is illustrated by many examples. A brief description of the mathematical
tool underlying system dynamics modeling is briefly covered in this
chapter as well.
Chapter 4 proceeds with an example of system dynamics modeling
using an innovation diffusion model based on original Frank Bass
model of new products dissemination. Modeling is performed with
the help of Vensim software. The conclusion is drawn that system dynamics models help to explore multiple scenarios of system behavior

The final section of Chapter 4 dwells upon interrelationship between resource-based view a mainstream concept of strategic
management science and system dynamics approach to modeling
of complex systems. The substance of the resource-based theory and
its basic distinctions from other strategic management schools are
examined closely. The author suggests that any organization may be
represented as a system of dynamically interacting (interconnected)
resources, and functions on mutual enhancement or weakening of
key resources. The model which resembles complex dynamic interconnections between various material and non-material resources is
known as the organizational strategic architecture (Kim Warrens
studies). The concept of strategic architecture is illustrated on the
provided example of a new brand market launch. The analysis of
an organizational strategic architecture helps to find unique leverage points where application of managerial decisions results in a
significant impact on overall organizational development and performance.
Chapter 5
System dynamics and agent-based modeling
Chapter 5 begins to framework assumptions of a new promising simulation modeling methodology known as agent-based modeling (ABM): its emergence history, advantages and disadvantages
in comparison with system dynamics as well as its promising fields
of application. It is argued that transition from traditional to complexity economics has become obvious recently. The author defines
complexity economics as an area of interdisciplinary studies encompassing aspects of behavioral economics, theory of social networks,
simulation modeling, chaos theory and other concepts, taken from
physics, biology, anthropology, cognitive psychology and many other disciplines. The comparison chart of traditional and complexity
economics can is provided in this chapter. The author emphasizes
that agent-based modeling allows to simulate complex behavior of
not-aggregated system elements and is based on the principle of
bottom-up modeling: the model consists of a set of basic elements,
interaction of which determines generalized system behavior.
Basic characteristics of an agent as a modeling unit is presented
in this chapter. Agent-based modeling lets an economist researcher
to become an observer of complex socio-economical phenomena. In
this monograph agent-based modeling is exemplified by the racial
segregation model developed by Thomas Schelling who was awarded the 2005 Nobel Memorial Prize in Economic Sciences. Other
