Question 1 [12 marks in total]

In a large Australian city, household annual incomes are considered approximately
normally distributed with a mean of $40,000 and a standard deviation of $6,000.

(vi)

What is the probability that a randomly drawn household from the city would
have annual income between $37,000 and $42,000? [1 mark]
Assume we take a random sample of 100 households from the city. What is the
probability that the sample average of their incomes is between $37,000 and
$42,000? [2 marks]
The poverty line specifies a minimum level of household income in order for the
household to avoid living in poverty. Suppose this poverty line household income
is set at $33,000. What proportion of households in the city do we expect to be
living below this poverty line? [1 mark]
Suppose the government institutes a policy that has a goal of reducing the number
living below the poverty line. Assume the policy only changes the distribution of
household incomes by increasing the population mean income. Thus you can
assume the standard deviation remains unchanged and the normality assumption
is still appropriate. The government now wants to test whether the policy has been
effective in increasing mean income. What would be the null and alternative
hypotheses? Suppose a new sample of 225 households is taken and the average
income for these households is $41,000. Test the hypothesis that the policy has
been effective using a significance level of = 0.05. [4 marks]
In general, what is the motivation for choosing small significance () levels in
hypothesis testing? [1 mark]
An independent auditor of your statistical analysis of the impact of the policy
change makes two critical points: (a) she argues that your assumption that
household incomes are normally distributed is unlikely to be valid; and (b)
because you cant assume normality the test you have performed in (iv) is also
invalid. Give at least one reason why her criticism (a) might be accurate but that
even if it is a valid criticism explain why this does not necessarily imply that
criticism (b) holds. [3 marks]

Question 2 [10 marks in total]

An accounting class of 250 students is allocated into several tutorials to be taken by
either Tutor A or Tutor B. At the end of the semester the lecturer-in-charge looks at the
distribution of marks by tutor. Table 1 provides this summary of the marks.

What is the probability that a student chosen at random from the Accounting class
has Tutor B? [1 mark]
What is the probability that a student chosen at random from the Accounting class
has Tutor B and received at least a passing grade? [1 mark]
Suppose a student chosen at random from the class received a credit mark. What
is the probability that they have Tutor B? [1 mark]
Are the events having tutor B and received a distinction grade independent
events? Provide a justification for your answer. [1 mark]
Suppose a formal test of the independence of tutor and grade is performed and the
null hypothesis of independence is rejected at the 5% level of significance. (You
do not have to do this test.) Give 2 possible reasons why the test might have
indicated a lack of independence for these data? [2 marks]
The Head of the Accounting Department insists that all classes be graded
according to a common grade distribution given by:
3% Higher distinction, 12% Distinction, 25% Credit, 50% Pass and 10% Fail
Test whether the actual overall class distribution complies with this common
grade distribution. Use a significance level of 1%. Be sure to state clearly your
hypothesis, decision rule and conclusion. [4 marks]

Question 3 [12 marks in total]

(i)
A telephone survey was conducted by the Australian Chamber of Commerce and
Industry (ACCI) to assess business confidence in the future performance of the
economy. A random sample of 1600 responses from firms was obtained out of
which 896 indicated that they thought the economy would be stronger next year
than this.
a) Calculate the sample proportion of firms who are optimistic about
economic prospects and use this information to set up a 99% confidence
interval for the population proportion of companies that think the economy
will be stronger next year. Make clear all assumptions that are needed to
justify this calculation. [4 marks]
b) Suppose that before the survey was undertaken, the ACCI wanted to
ensure that the 99% confidence interval (CI) for the proportion of
companies that think the economy will be stronger next year that they end
up with has a total width of not more than 0.07. How many firms should it
have sought to interview? How much smaller would this number be if a
confidence interval with a confidence coefficient of 0.8 (i.e. an 80% CI)
were required, rather than 0.99? [2 marks]
(ii)

The Federal government periodically tests packaged products to check that the
manufacturer is not short-weighting the product (i.e. underfilling). To allow for
variation in the filling process, the Federal government takes a sample of 16
bottles of beer with nominal capacity of 343 ml, and if the mean volume in the
bottles is less than 340 ml, the manufacturer is fined. Assume the amount
dispensed by the machine is approximately normal with a standard deviation of 4
ml.
a) What is the implied significance level of this test? [2 marks]
b) Suppose an unscrupulous brewer sets the machine to fill, on average, 342
ml. Find the probability that a Type II error will be made in this testing
process. [2 marks]
c) What would be the impact on Type II errors of using a fixed decision rule
(i.e. fine if the mean volume is less than 340 ml) even when samples
greater than 16 are used? Does your answer depend on what value is
chosen from the alternative hypothesis? [2 marks]

Question 4 [12 marks in total]

A recent study of student performance in a large first year economics subject,
investigated the impact of various factors on their final course mark. Amongst these
factors was gender. Consider the simple linear regression model:
marki = 0 + 1genderi + ui
where: marki is the final mark of student i for Introductory Economics; genderi is a
dummy variable that is equal to one if student i is female and equals zero if the student is
male; ui is the disturbance term; and 0 and 1 are unknown parameters. The regression
model was estimated by ordinary least squares and a portion of the resultant EXCEL
output is reproduced below.

How would you interpret the regression estimate for 1 provided in Table 2? Test
the null hypothesis that 1 = 0 against the alternative that 1 0. [2 marks]
Construct a 98% confidence interval for 0 and interpret the result. [2 marks]
Explain the meaning of P-value in the output and interpret the calculated Pvalue reported for the intercept. [2 marks]
What does it mean to say the least squares estimator of 1 is unbiased? [1 mark]
This is a very simple model of marks. Give two examples of other variables that
might impact on a students mark in this course and hence should be in the
regression model. Does the existence of such variables have implications for the
OLS estimate of 1 reported in Table 2? Explain. [3 marks]

Question 5 [14 marks in total]

Andys Noodles is a restaurant chain with stores all over the country. In order to gain a
better understanding of the business, Andy has collected some data from 75 of his stores.
Consider the following model of sales represented as a linear regression model:
salesi = 0 + 1pricei + 2advertisingi + ui
where: salesi is the most recent monthly sales for the ith store expressed in thousands of
dollars; pricei is a price index of all meals sold for the most recent month for the ith store;
advertisingi is the amount spent on local advertising for the most recent month in
thousands of dollars; ui is the disturbance term; and 0, 1, and2 are unknown
parameters. The linear regression model was estimated by least squares and a portion of
the EXCEL output is reproduced in Table 3.

How would you interpret the estimates for the regression parameters 1 and2?
Are the signs of these two estimated parameters as you expected? [3 marks]
Test the null hypothesis that advertising has no impact on sales against the
alternative that the impact is positive. Use a 5% significance level and be explicit
in terms of the assumptions you make. [2 marks]
Construct the 90% confidence interval for 1 and interpret the result. [2 marks]
What are the Standard Error and R Square statistics reported amongst the
Regression Statistics in the EXCEL output? Interpret the R Square result for
this regression model. [3 marks]
Consider a store with an advertising level of 1.8. (This is approximately the mean
value in the sample.) Calculate the predicted monthly sales (with the given
advertising value) when price takes on values of 4, 6 and 8. Use these predicted
values to sketch the predicted sales and price relationship and interpret the result.
