Question 2

You need to perform cost and benefits analysis for a system development in a
company.
You forecast that the development will take 18 months to finish. In the first 12
months, the system will require a server (cost = $50,000), few software licenses
(license fees = $50,000) and software developers (total salary = $200,000). In the next 6
months of the development, you will still be able to use the same server. However, to
use the licensed software, the software vendors will charge your company 40% of the
original license fee. The developers, obviously, will still receive salary ($100,000).
It is expected that the system can be used for operation even before the
development is finished. Just after 12 months of the start of the development, the
company will get the benefits. For the first year of operation, the company expects
the increase in sales by $50,000. For the following years the expected increase in sales
will be $100,000 annually. From 6 months after the development is completed, the
company will also save money by reducing inventory cost by $40,000 annually.

a) What is the payback period for this project?

b) What is the ROI for this system at the end of year 5 of its operation?

TotalBenefits − TotalCosts
Note: ROI =
TotalCosts

c) What are the shortcomings of payback period and ROI techniques for
Cost and Benefits Analysis?
